It seems like the game counts the NPC only Confucian Bureaucracy as a kind of merchant republic, and that's why it doesn't allow another one under it. Probably shouldn't happen if it was a feudal government - cities can still be made allowed holdings, but issues like this seem to be hardcoded with republic type governments.
